From the research it has been found that the primary cause of shadow banking and the problems related to the same is because of the financial deregulation and enhancement of the interconnectedness. After the advent of having the neo-liberal policies in the creation of some of the new economic reforms for the creation of the economic reforms, the government led to the liberalization of the financial institutions. The processes related to the deregulation of the shadow by the different financial institutions led to the increase in the risk taking positions. The vulnerabilities related to the markets were exposed during the crises situations as there were a number of strong funding inter-linkages, mutual funds and commercial banks (Nersisyan & Wray, 2010). The values related to the collateral were very stable, as there has been a rise in the price of gold in the market.
The crises also lead to the security issues which further led to the liquidity and high amount of redemption pressure with respect to the mutual funds in India (Eilat & Zinnes, 2000). This also squeezed the different funding sources such as mutual funds. Bank funding was also squeezed as it included a lot of risk.
Financial Exclusion is another cause of Shadow Banking (Perotti, 2012). There are various small and medium enterprises and small personal business units who find it difficult and costly to access formal bank credit. The poor people are also denied from the formal bank related credit because of the lack of collateral, low income and the higher probability of default. Most of the times, shadow banking is done for the purpose of making profit, and charging at a high interest rate. With the emergence of the new players in the market and the further growth of the competition, the conditions related to lending became much more liberal.
